The 35-year-old defender’s current deal at Stamford Bridge was due to expire in the summer and he was expected to bring his 21-year-long association with the club to an end.
However, after consultations between Terry, incoming head coach Antonio Conte and the club’s hierarchy, the club captain has signed renewed terms.
“I am delighted to sign a new contract with the club. Everyone knows I'm Chelsea through and through,” Terry said in a statement.
“I am looking forward to next season under the new manager and hopefully we can make it a successful one.
“Also, a special mention to the fans for their continued support. You’re the best in the world.”
The club’s chairman Bruce Buck said: “We are delighted John will spend another year at the club. He has been the leader of the Chelsea squad throughout the most successful period in our history.
“He recently reached the 700-appearance mark, which is testament to his professionalism and dedication as well as his undoubted talent.”
Terry had looked to have made the last of his 703 senior appearances for the west London club when he received a red card in a 3-2 defeat at Sunderland earlier this month.
The veteran defender was subsequently suspended for the club's final game of the season, the 1-1 home draw with Leicester City on Sunday, which was expected to act as Terry's farewell.
Terry addressed supporters after the game, telling them that he hoped to stay with the club and would be considering their offer of a new one-year deal in due course.
The former England captain has won four Premier League titles, five FA Cups, three League Cups, and Champions League and Europa League honours during his time at Chelsea so far, having signed professional terms in 1998.
